I can do whatever the hell I want in a virtual machine and not worry about leaving a trace, right?
Like I just delete the VM and poof everything is gone?

It well erase anything that you downloaded during that session but it does NOT act as a proxy. It is most helpful when you want to test an untrusted program.

Probably not, for best results use HotSpot Shield IN the VM.

So if he puts his child pornography on a VM, and then gets rid of the VM, whether there'll be a trace of said child pornography on his computer.

Depends, I mean, if we assume it JUST emulates the OS, then probably. Just delete the reserved memory. But don't forget, its probably still traceable for a while, since I believe when a machine allocates RAM for the VM and writes to disk, it doesnt bother to encrypt it. I however doubt it logs all actions taken in a secret file to send to the FBI in the case of criminal actions. Well, mostly. Just in case, don't use anything which Oracle owns.
P.S.: By a while, I mean that the memory blocks are marks as unused, but until they are used again, the old data is still there, hence why recovery programs work. As far as RAM goes, it's as simple as turning off the computer or running a large program to consume and rewrite to memory (god forbid that EXACTLY the information you want erased end up on the pagefile, but thats doubtful). However, on the hard disk, its a bit trickier, you can run a program to write random data I believe, or you could just, you know, run a large program, force RAM to pagefile, and hope it happens to use that same newly deallocated disk space.
